Geolocation of ip addresses is shaky at best
Generally country is accurate.
State is usually accurate also but not unheard of.

I personally am located 2 hours drive from where my IP says I am.

It's not a feature of gargoyle. Just a nuance of your ISP.

Yes that will be fine. Note that if the IP address changes (which it has a chance to every 12 hours) your rule will stop working. Gargoyle will allow you to set this IP to static under the DHCP page. Once the device is on the network, if you know it's IP you can find its Mac address under the "...

You misunderstand, the IP you are specifying is the IP on your local network that you want the rule to apply to. i may be misunderstanding you. but i think you've done something wrong here. You want to set a static IP in windows in the 192.168.1.x range (anything but 1) so that you can connect to the router and enable dhcp. what drop down box did you set to static? On the connection configuration page?

What kind of Internet access does your modem provide? Is it ADSL?

That's a question that is out of my expertise. How much flash does your router have? Maybe another user will have a suggestion on this.
